will this setup work ?

if i connect my ps3 using hdmi to my tv (sony 40bx420) and optical out from my tv to my avr (sherwood rd 6502) will the audio work as intended from the source (blueray, game or dvd )

Your routing is wrong. You have to connect the source (PS3) to the AVR first, and the AVR to the TV. A TV is not capable of forwarding or retransmitting any signal.

In addition, the order of connections is important. It has to start from the lowest analogue connection and end up with the highest digital connection.

Arun, my AVR does not have HDMI inputs either. Please connect the HDMI from the PS3 to TV and the optical from the PS3 to the AVR. In the PS3 options menu, choose the audio output as optical and you should be set!

Yup , Just select PS3 audio output as optical rather then HDMI and switch your VR input source as optical n ur set
